What Are Operating Expenses?
Operating expenses are the recurring costs a company incurs to run its day-to-day business. In the most common income statement presentation, OpEx refers to the lines below gross profit and above operating income, chiefly selling, general and administrative (SG&A) costs and research and development (R&D), plus depreciation and amortization when shown separately. Subtracting these from gross profit yields operating income, the core profitability measure of the business.
Usage of the term varies, which trips up newcomers. Some companies and analysts use total operating expenses to mean everything between revenue and operating income, including cost of goods sold, while others reserve OpEx for the below-gross-profit lines. Non-operating items such as interest expense and investment gains are excluded either way, since they reflect financing and investing choices rather than operations.
OpEx vs. CapEx
The defining contrast is with capital expenditures. OpEx is consumed within the period and expensed immediately, reducing profit now, while capex buys long-lived assets that are capitalized on the balance sheet and depreciated over years. Paying a cloud provider a monthly fee is OpEx; building your own data center is capex. Same computing power, very different financial statement footprint.
That footprint difference has real consequences. OpEx flows through operating cash flow and reduces EBITDA, while capex sits in investing activities and leaves EBITDA untouched, only surfacing in earnings later through depreciation. The shift from owned infrastructure and perpetual software licenses toward cloud subscriptions has moved spending from capex to OpEx across the economy, compressing EBITDA margins in ways that make historical comparisons misleading unless analysts adjust for the change.
Why OpEx Matters to Analysts
Operating expense discipline drives margins. Analysts track each major OpEx line as a percentage of revenue to measure operating leverage: a software company whose revenue grows 25% while OpEx grows 10% will show dramatic operating margin expansion. Cost structure also determines downside risk, since a business heavy in fixed OpEx suffers more when revenue falls than one whose costs flex with volume.
In modeling, OpEx assumptions are among the most consequential drivers of a forecast. Projecting SG&A and R&D as percentages of revenue, with explicit assumptions about which components scale and which stay fixed, determines the margin trajectory that feeds a DCF or an LBO's debt paydown. Cost-cutting programs, whether announced by management or underwritten by a private equity buyer, are ultimately claims about how much OpEx can shrink without damaging revenue.
