What Is an LBO Model?
An LBO model simulates a leveraged buyout from entry to exit. It starts with a purchase price, typically expressed as a multiple of EBITDA, and a financing structure that funds the deal with a mix of debt and sponsor equity, with debt often covering 50 to 60 percent of the total. The model then projects the company's cash flows over a holding period, usually five years, tracks how much debt gets repaid, and calculates the equity value the sponsor receives upon selling.
The outputs that matter are the internal rate of return and the multiple on invested capital. Sponsors generally underwrite deals to roughly a 20 to 25 percent IRR and a 2.0x to 2.5x MOIC over five years, so the model exists to test whether a given price, capital structure, and operating plan can clear those hurdles under realistic assumptions.
How the Model Is Built
The model opens with a sources and uses table: uses include the equity purchase price, refinanced debt, and transaction fees, while sources list each debt tranche and the sponsor's equity check. An income statement and cash flow projection follow, feeding a debt schedule where free cash flow after interest and mandatory amortization sweeps down outstanding balances, an arrangement known as a cash sweep. Interest expense depends on debt balances while debt paydown depends on cash flow after interest, which is why LBO models contain circular references or use average-balance approximations.
At exit, the analyst applies an assumed multiple, often the entry multiple to stay conservative, to final-year EBITDA to get exit enterprise value, subtracts remaining net debt, and arrives at exit equity value. Comparing that figure to the initial equity investment across the holding period produces IRR and MOIC, and sensitivity tables then show how returns respond to changes in entry price, leverage, margin improvement, and exit multiple.
Why the LBO Model Matters
Returns in an LBO come from a small set of levers the model makes explicit: EBITDA growth through revenue gains and margin expansion, debt paydown that shifts enterprise value from creditors to equity, and multiple expansion if the exit multiple beats the entry multiple. Because sponsors cannot count on multiple expansion, strong models emphasize operational improvement and deleveraging, and interviewers frequently ask candidates to attribute returns across these drivers.
Beyond private equity, bankers run LBO analysis as a valuation floor, since the price at which a sponsor can hit a 20 percent IRR indicates what financial buyers will bid in an auction, and that range earns a bar on the football field chart. The paper LBO, a simplified version solved with mental math in interviews, tests the same logic: given entry multiple, leverage, EBITDA growth, and exit assumptions, estimate the sponsor's MOIC without a spreadsheet.
