What Is the Time Value of Money?
The time value of money holds that cash in hand today is more valuable than an identical amount promised later. Several forces drive the gap: a dollar received now can be invested at a positive rate, inflation erodes purchasing power over time, a promised future payment might never arrive, and most people simply prefer consumption sooner rather than later.
The principle works in both directions. Compounding translates a present sum into its future value by letting returns earn returns over time. Discounting does the reverse, shrinking a future cash flow back to what it is worth today. The two operations are mirror images of each other, connected by the same interest rate and the same number of periods.
How the Math Works
Future value is FV = PV × (1 + r)^n, where PV is the amount invested today, r is the periodic rate of return, and n is the number of periods. Rearranging gives the present value formula, PV = FV / (1 + r)^n. The higher the rate or the longer the horizon, the wider the gap between a cash flow's face amount and its value today.
Investing $1,000 at 8% for five years grows to $1,000 × 1.08^5 = $1,469. Flip the question around and the same math shows that $1,000 promised five years from now is worth only $1,000 / 1.08^5 = $681 today. That $319 difference is the price of waiting, and it grows quickly as rates rise or horizons lengthen.
Why the Time Value of Money Matters
Almost every quantitative tool in finance is an application of this one idea. A DCF values a company by discounting its projected cash flows, a bond's price is the present value of its coupons and principal, and loan payments are set so their discounted sum equals the amount borrowed. Choosing the discount rate is where judgment enters, since riskier cash flows deserve heavier discounting.
For anyone recruiting into investment banking or private equity, this is foundational interview material. A common first-round question asks why a dollar today is worth more than a dollar tomorrow, and the expected answer centers on the ability to invest it at a positive rate of return. Being fluent with quick present-value and future-value math signals genuine comfort with the mechanics behind every valuation.
