Optimal Capital Structure

The mix of debt and equity financing that minimizes a company's weighted average cost of capital and therefore maximizes its value. Because leverage decisions shape everything from credit ratings to buyout returns, the search for the right capital mix is one of the most common themes in corporate finance interviews and on the job.

What Is Optimal Capital Structure?

Optimal capital structure is the mix of debt and equity financing that produces the lowest possible weighted average cost of capital (WACC). Since a company's value equals its future cash flows discounted at WACC, the financing mix that minimizes the discount rate is also the mix that maximizes firm value. In theory every business has such a point, though in practice management teams target a sensible range rather than one precise ratio.

The idea rests on a trade-off. Debt is cheaper than equity because lenders bear less risk than shareholders and interest is tax deductible, so adding moderate leverage lowers WACC. Beyond a certain level, though, each extra dollar of borrowing raises the odds of financial distress, pushing up the required returns on both the debt and the equity until the tax shield is overwhelmed and WACC starts climbing again.

How Companies Find the Right Mix

The academic anchor is the Modigliani-Miller theorem, which showed that in a frictionless market the capital mix would be irrelevant to firm value. Real markets feature corporate taxes, bankruptcy costs, agency conflicts, and information asymmetries, so trade-off theory argues that firms should keep borrowing until the marginal tax benefit of one more dollar of debt equals the marginal expected cost of distress.

In practice, CFOs benchmark leverage against industry peers using ratios such as debt-to-EBITDA and debt-to-total-capital, then model how WACC and credit metrics change at different debt levels. Many set a target credit rating first and back into the leverage that supports it. Stable, asset-heavy businesses like utilities comfortably run 50 to 60 percent debt, while volatile early-stage software companies often carry little or none.

Why It Matters

Capital structure choices move valuations directly. A company that is underlevered leaves cheap financing and tax savings on the table, which is why activist investors often push cash-rich companies to borrow and buy back stock. An overlevered company faces higher borrowing costs and restrictive covenants, and it loses the flexibility to keep investing through downturns.

For candidates, this is a high-frequency interview topic. A classic question asks what happens to WACC as a company adds leverage, and the correct arc is that WACC falls at first and then rises once distress risk dominates, bottoming out at the optimal point. Explaining that curve clearly signals you understand financing economics rather than just memorized formulas.
