What Is Operating Leverage?
Operating leverage describes how a company's cost structure converts revenue changes into operating profit changes. When most costs are fixed — rent, salaried engineers, data centers, and factory equipment — the expense base barely moves as sales change, so nearly every incremental revenue dollar drops straight to operating income. When most costs are variable, expenses rise and fall alongside sales, and profits track revenue much more closely.
Software companies are the classic high-operating-leverage example: once the product is built, serving an additional customer costs almost nothing, so incremental margins can approach 90%. A staffing firm sits at the opposite extreme, since delivering more revenue requires hiring more billable workers. The same mechanics work in reverse — when sales fall, a high-fixed-cost business cannot shed expenses quickly, and operating income collapses faster than revenue.
How to Calculate Operating Leverage
The degree of operating leverage (DOL) equals the percentage change in EBIT divided by the percentage change in revenue. An equivalent point-in-time formula is contribution margin divided by EBIT, where contribution margin is revenue minus variable costs. A DOL of 3.0x means a 10% revenue increase should lift operating income by roughly 30%, while a 10% revenue decline should cut it by roughly the same amount.
Consider a company with $100 million of revenue and $40 million of variable costs. After $40 million of fixed costs, EBIT is $20 million. Contribution margin is $60 million, so DOL is $60 million / $20 million = 3.0x. If revenue grows 10%, contribution margin rises by $6 million while fixed costs stay flat, pushing EBIT to $26 million — a 30% profit jump on a 10% sales gain.
Why Operating Leverage Matters in Practice
Anyone building a financial model has to understand how costs behave before flexing revenue assumptions, because assuming every expense scales with sales will badly misstate projected margins. Equity analysts watch incremental margins closely: a business beating revenue estimates with high operating leverage can deliver outsized earnings surprises, which is why growth investors often pay premium multiples for scalable cost structures.
The concept also drives credit and buyout analysis. Private equity firms layering financial leverage on top of a high-fixed-cost business are compounding two forms of risk, since a modest revenue decline can crush EBITDA and threaten debt covenants. Interviewers frequently probe this by asking which of two businesses is safer to lever, and the expected answer weighs the stability of revenue against the rigidity of the cost base.
