DuPont analysis decomposes return on equity into its underlying drivers so you can see whether profits come from strong margins, efficient asset use, or heavy borrowing. Because interviewers love asking why a company's ROE changed, mastering this framework is one of the fastest ways to stand out in IB and equity research recruiting.

What Is DuPont Analysis?

DuPont analysis is a framework, developed at the DuPont Corporation in the early 1900s, that breaks return on equity into a chain of ratios multiplied together. Rather than looking at a single 15% ROE figure and stopping there, the framework forces you to ask what is actually producing that return for shareholders.

The insight is that two companies can post identical ROEs for very different reasons. One might earn fat profit margins on every sale, while another might run razor-thin margins but push enormous revenue through a small asset base, and a third might simply be loaded with debt. DuPont analysis separates these effects so analysts can judge the quality of the return, not just its size.

How to Calculate It

The classic three-step formula is ROE = Net Profit Margin × Asset Turnover × Equity Multiplier. Net profit margin is net income divided by revenue and captures profitability. Asset turnover is revenue divided by total assets and captures efficiency. The equity multiplier is total assets divided by shareholders' equity and captures financial leverage, since a company funded heavily with debt supports more assets per dollar of equity.

A five-step version splits margin further into tax burden (net income over pretax income), interest burden (pretax income over EBIT), and operating margin (EBIT over revenue). This expanded form is useful when you want to isolate whether a change in ROE came from operations, financing costs, or the tax rate rather than from the business itself.

Why It Matters in Practice

Consider a retailer with a 4% net margin, asset turnover of 2.5x, and an equity multiplier of 1.5x, giving an ROE of 15%. A software company might reach the same 15% with a 20% margin, 0.5x turnover, and 1.5x leverage. The headline number is identical, but the economic engines are completely different, which changes how you forecast each business and what risks you watch.

The framework also exposes leverage-driven ROE. If a company borrows aggressively to buy back stock, its equity multiplier rises and ROE climbs even when operations are flat. Analysts and investors use DuPont decomposition to strip out that effect, and interviewers use it to test whether candidates understand how the income statement and balance sheet connect.
